The risk-adjusted performance of mutual equity funds : a theoretical and empirical analysis of selected problems in performance measurement

  • This disseration analyzes the popular measures of mutual fund performance, namely the Sharpe Ratio, the Jensen Alpha, the Treynor-Mazuy model and the Henriksson-Merton model. The main focus is on two problem areas. These are the market climate bias of the Sharpe Ratio and the question whether measures of fund performance based on factor models benefit from the consideration of timing activities in terms of the measured selection, timing and total performance. A theoretical analysis shows that the mean of the market factors during the evaulation period has an essential impact on the Sharpe Ratio. The risk allocation and the proportion of unsystematic risk of a fund in terms of the total volatility of its excess returns determine, how distinctive this impact is. Magnitude and sign of this market climate impact differ between funds even if the Sharpe Ratio is estimated for the same evaluation period. As a consequence, investment decisions based on the Sharpe Ratio are biased. As a consequence, investment decisions based on the Sharpe Ratio are biased. This bias occurs even if the characteristics of a fund - i. e. its paramaters in the context of a given factor model - are constant over time. Furthermore, the author suggests a performance measure that does not suffer from this drawback. An empirical analysis of a broad sample of US mutual funds confirms the theoretical findings. In the second problem area, the analysis turns to Jensen Alpha and related measure. In the literature, it has been assumed so far that timing activities bias the Jensen Alpha. The author shows that this is not the case in terms of total performance: Analytically, the total performance according to the Jensen Alpha is virtually identical to the total performance according to the Treynor-Mazuy and the Henriksson-Merton model. An empirical analysis of a broad sample of US mutual equity funds shows that the differences in total performance between these three models are negligibly small. The same applies to inference statics of total perfomance. The results are robust against the return interval, the presence of timing acitivities in the funds and the market model applied.show moreshow less
